Can i play games while running on battery or do notebooks downgrade their performance on battery?

I'm not sure if all notebooks do this, but the majority do. On my other notebook, it's a IBM ThinkPad, it manages the power supply so that when its plugged it, it runs the processor at full capacity, but when it is running off the battery, it runs the processor slower so that it consumes less power. Also, it decreases the intensity of the backlighting of the screen so conserve energy. On my Gateway and Dell, it also does the same thing with the screen, as for the processor, I'm not positive. My Gateway is running on an Pentium 4 HT processor, which was initially meant for desktop computers, but now that they have the new Centrino processor specifically made for laptops, they may have the capacity to run at full processing power while using minimal energy off the battery.

no they dont, you can have the battery out of the computer and still us the computer with an power plug (AC) for the laptop,

the only time the computer needs the battery when the computer plugged in is when the computer charging

It depends on the settings under power management which you could change yourself. If you choose maximum performance for gaming, you sacrifice battery life.
