I stayed in a hostel called Cats in Madrid (www.catshostel.com), It was great location, clean and good value.

I stayed in the Madrid Mad hostel which is run by the same company as Cats. It is located at 24 Calle de la Cabeza in Lavapies (south of centre) and costs around £15 a night. It is a very good, clean hostel and has a nice bar, breakfast is included in the price. There is also internet access, and a kitchen for guests' use. The location is also very good, only about 10 mins walk away from Puerta Sol and the nightlife of Chueca and Malasana. The splendid Retiro park and the museum district are about 15 mins walk or two or three metro stops away. I had quite a good stay in there and met some friendly people.
