The first answerer got the first paragraph right, but not the second. The only difference is that to use an upgrade version, you have to own a qualifying previous version of Windows. But unlike in past versions, simply providing a CD-Key from the old version is not enough, you have to install the upgrade version from within a registered legal version of Windows, and in the process Microsoft will unregister that previous version so you can't use it on another computer.

The upgrade version is for computers where another version of windows is already installed (i.e. Windows XP) where as the full version is for new computers that do not have Windows currently installed.

As a result the upgrade version will ask you for the CD-Key of your old windows installation if you try to install it on a computer that does not currently have windows already on it.
