What does this expression mean, and when can you use it?

it means that you shouldn't worry about the insignificant things in life.It is parallel to "Don't cry over spilt milk"

you might use it in a situation where someone loses a small thing (such as a pen) and then proceeds to panic when it really isn't all that important and there are better things to worry about, such as an exam.

You have the hear the rest of it for it to make any sense. The quotation is actually 'Don't sweat the small stuff ....... and it's all small stuff.' At least, that's what it said in my book.

There's a book with that title, which I've searched for on Amazon, although I've never read it. Others have already answered your question really, but the books description may help as well.
