Some people have told me it's a preference used in sex, others just told me that it means that they're confused. Well, now I'm confused! : (

It's a joke, usually referring to sexual innuendo.
For instance, if you were talking about a bed and you said "Wow, that's hard", someone might say "That's what she said", referring to what someone might say during sex.

Evidently it's a confirmation of a previous statement relating what "she" said to someone who is posing the question, "What did she say?"
