Check your city ordinances for leash laws...if there are ordinances against allowing dogs to run free, then call and report him on that basis. You should not have to put up with mess in your yard, neither should you have to build a fence to keep his dog OUT - he should keep his dog IN his own yard.
No, I would not just let things go - this situation is not safe for you and your family and it is not safe for the dog to be running loose either. Most of the time, i would suggest talking to him and trying to work out an agreement, but in this case, it seems as if he is not open to that. So, I think it is probably time to let someone in authority handle the problem.

Does your town or the police department have an animal control officer? If so, you could find out if there is a leash law for the town which means, of course, that the dog should be on a leash at all times thereby making your neighbor responsible for the dog's behavior. If you have the time and a digital camera, take photos of the dog on your property unleashed or photos of the animal in the process of dirtying your property to show to the police or animal control department. If the police or animal control department cannot help, perhaps the town health department would be interested in handling this problem

Thing one: never assume that your neighbor is rational or has no mental health problems. This guy may have personality disorder issues, in which case no amount of reasoning with him or trying to rationally resolve the problem is going to work.
Also bear in mind that it is possible for some situations to escalate into violence.
You say he called the police on you. Can you/have you talked to the police to see if they have some familiarity with this guy? If this guy has caused problems before, it's possible the police know about it. In which case, you really need that kind of information.
The dog issue is one you should report to animal control. Aside from the disgusting part of having his dog crap and pee on your yard, the dog could be a danger to people or traffic and is definitely in danger of being poisoned, either accidentally or intentionally, or getting hit by a car. Call your municipal Animal Control officer and make a complaint about the guy's dog. Take pictures to document the situation, but try to avoid a direct confrontation and let animal control handle it.
Other than that, try to avoid this guy as much as possible. Document anything he does or says that causes problems. If necessary, call the police.
If you haven't already, you might talk to other neighbors and see what they have to say about the guy, and whether they know anything about him. You might get some useful insights on him.

People like him are one of the reasons I don't have close neighbors. If I was you, I'd make plans for a fence. He sounds like a guy with too much time on his hands who is looking for confrontations because HE LIKES THEM. IT is like a hobby for him. It makes him the center of attention and that is what he craves. Since he already has called the police, I would now also call them. Not so much because they will actually do anything about him but to have it on a record that you are having problems with him. Keep a written log of what he is doing, when he did it and who may have also witnessed it. Take pictures of damage he or his animal have caused. Video tape him and his dog through a window of your home. DO NOT and I repeat DO NOT get into loud arguments with him. That is what he wants---attention--attention---attention. Don't give it to him. Make sure your children understand that they aren't to go into his yard, talk to him without you present or socialize with his family. He will use them to harass you. Build your new fence tall, thick and sturdy. It is the only way.

Do any of the other neighbors have a problem with this guy and his dog? If so, it would be helpful to work with them.
Otherwise, maybe try and get some evidence of the dog going on your yard - maybe snap a few pictures of the dog in action. Unfortunately, I don't think the police can do much in this situation.
The best thing you can do is ignore this guy and stay away from him. If the dog does his business on your lawn, throw it on to your neighbor's yard with a shovel.

Agree defecating on your property is not only disrespectful, but health concern re: kiddies.
Don't know if police are the right people to get involved, could try your local SPCA and see what they have to say.
Other than that, I would squirt said dog with water. Get a rake specifically for the task of "flinging" fecal matter back onto the dog's owner's property.
Neighbour is acting like a control freak. Suggest you distance yourself from them.
Tomatoes? No, no, no, little plastic baggies sounds more appropriate for the gifties his pooch leaves around for you.

I know this. You do throw the feces back in his yard, don't you??? You have allowed yourself to be dominated too much. Passive aggression works if you do it right. DO NOT respond to him. I mean look right through him. Don't talk to him, don't say 'hi,' and if he escalates in any way, you must show him up for the coward he is by silence and standing your ground. I know with your children, you are apprehensive any action you do will come down on them. Can you send them to your or wife's parents for summer?
I had one neighbor who was a gangster, and I had to let things go some, but he knew I would hurt him, and his mother knew, and they moved. He broke into my house and catcalled at my ladies, until one day he did in front of me, I hadn't known until then, and I charged him, and he moved before his family. His M knew I would hurt him bad, but in a way to keep me from jail. Can't tell you more. Good luck!!

Instead of aggravating the already apparently worsening situation, I would rather totally ignore the existence of such a troublesome neighbor! Should the situation become totally unbearable, then as a last resort I will report the matter to the police!

Do you have a camera ready? Then start taking pictures of the dog peeing or unloading his crap on your lawn. Then call the police and confront your neighbor by showing the pictures in front of the police.

I have had similar problems with my neighbor before and after letting the matter go many times, I finally had to take action. Some people are just disrespectful no matter what, so I would definitely call the police to settle it once and for all.
