Okay, I would question whether one of them heard someone talking about this. Pretending to 'molest' to me says that they probably don't completely understand what they are talking about. Kids that actually get molested (that involve another kid in role play) usually do more than pretend.
It depends on how far pretending went, and I would tell the kids to play something else, because what they're doing isn't appropriate.

Yes, I would think that one was molested. Both kids now need therapy. The one who did the molesting will have serious issues for the rest of his or her life.

One or both could have been molested. Or they could have seen something on tv. I would talk to them to find out where they learned that word.

Either that or the parents of this child are those kinds of parents who speak very frankly and candidly with their children. You know the kind--they refer to excrement as that as opposed to doo doo.
The child could also be an avid TV watcher and is smart and absorbing enough to have heard a show on the subject and comprehended more than a child his or her age would normally be able to handle.

It is a major BIG DEAL. You need to find a way to get to the bottom of it. Have them talk to a counselor or something. That is not normal 7-8 yr. old behavior.

That is an extremely big deal, maybe its not even either of them but a class mate but it needs to be looked into urgently!

Then depending on what they said, I would
probably call Child Protective Services.

Ok. This is just creeping me out. Typically (but not always) children will show you what they know. It sounds like they have been sexualized in one way or the other. This IS NOT normal.
