The above is correct, let me make it a little clearer.
Industries would have a target reduction. Companies which can exceed their target reduction, reduce more CO2 and get carbon credits for the excess. They sell it to companies that either can't meet their targets or can only meet them by spending larger amounts of money.
It's a neat way of getting the biggest carbon reductions for the least cost to society.

One company I heard of would buy special stoves that don't pollute very much for people in Africa. They would then do the math to find the difference between the amount of pollution the old stove put out and the amount put out by the new stove. That is the amount of pollution reduction and then the sell that to someone in America. That means that the person in the U.S. can pollute by that amount with a clean conscience. So basically they have moved pollution from one part of the world to another. What a plan to save the earth! Oh wait.... they didn't really reduce pollution, did they?

Well with big companies like Terrapass ( http://www.terrapass.com/ ) It looks like the money goes to paying employees. There are small independent projects that seem to have direct funding for renewal projects, like "My Green Project" ( http://mygreenproject.blogspot.com/ ).
