It depends on the girl. If she's comfortable with herself, be honest. If she's one of those women who wears her heart on her sleeve, so to speak, approach carefully.
For instance, say, "I really was hoping you would wear that blue dress you bought; I think you look sexy in it." Not only did you avoid hurting her feelings, you also complimented her and gave her a suggestion for an outfit you know she looks better in. :)

Yes, tell her the truth. Wouldn't you want to know if you looked bad. To tell the truth why embarrass yourself. If she look bad then you look bad. She's a reflection of you.

I like to just make a joke about it and exaggerate how awesome I think her outfit is. LOL. It kind of depends on the type of person she is though.
