The reason behind the name is as follows:
The first European to visit what is now Chile was the Portuguese explorer Ferdinand Magellan, who landed at Chiloé Island following his voyage, in 1520, through the strait that now bears his name. The region was then known to its native population as Tchili, a Native American word meaning "snow."

im chilean and this is what i was taught at school when i was little. when spaniards arrived here they would be annoyed by the particular cry of a bird, which was like chile chile chile,so they called their newly discovered land chile.
