It's believed that "liar liar, pants on fire" derived from a true event. Someone was smoking a cigarette who wasn't suppose to, and put it in their pocket (to hide the cigarette) when spotted. When the person that noticed that person smoking approached them, they noticed their pants were on fire. Hence the saying "liar liar, pants on fire."

Well it started from a Story !
Some kid years ago stole some Bread from a candle wax factory .
Well he stole the bread and started to run only to find his pants on fire !
anyway he ended up down the police station ,
He said he didnt steal the Bread . The police man said liar liar pants on Fire ! !

I guess someone was in the middle of lying when their pants caught on fire. The person they were lying too started saying "Liar, liar, pants on fire!" and thus the phrase was born.

They used to punish the little brats who lied by setting fire to their pants until they suffered third degree burns.....I hear this ritual is still practised in some areas......

well, kid it began when somebody was standing next to the fire and they were lying and their pants cought on fire, so liar liar pants on fire.......some1 screemed.
