There's a little bit of everything.
The four actors who play the characters were not dwarfs - they're all about 5'6" tall or so. (Pretty standard for an actor.) They each had a little person double used for long shots, close-ups of hands, shots where a regular-sized character had to carry one of them, etc.
In shots where they shared the screen, usually "forced perspective" was used - the hobbit actor was actually much further away from the camera, thus seeming smaller, and the other actor would be sitting on smaller chair, using smaller props, etc. to make it seem like they were hobbit-sized.
And sometimes the hobbit actors just kneeled so they'd be shorter!
There were also "digital stunt doubles" - in some of the very long shots where the camera swings all the way around (e.g. running across the bridge before the Balrog comes) all the actors were rendered digitally, large and small.
They also used large doubles - I believe there was an actor they nicknamed "Tall Paul" who is like 7' tall. He would stand behind one of the hobbit actors in a shot to make them seem smaller, or his very large hands would be used in a close-up shot instead of a regular actor's.

It is not a little bit of everything that a guy said! It is totally computer. If you have seen the movie lately, I'm sure you remember the red bearded dwarf that is Legolas(Orlado's Bloom) best friend. He is a computer too because i have seen him in another movie(positive him cause i searched the name) and he was really tall.

For scenes where the hobbits back was to you, or where you couldn't see the face, little people(dwarfs) played them. But in scenes with other people such as Gandalf, they were digitally shrunk to look like hobbits.

Most of it was camera tricks when the regular people were around the hobbits, and cgi or blue screen shots when they are on camera with regular sized characters.
