That joke wasn't that good 20 odd years ago, and you have it completely out of context now.
A t.v campaign to promote a chocolate bar went something like "what has a hazelnut in every bite?....
TOPIC!!!" (being the name of the candy,.It contained Hazelnuts, you see)
Some bright spark dropped "Topic" and replaced it with "squirrels sh!t", and it soon became a widespread joke that school children would tell each other.

Yea,this was the old advert for 'Topic'...we used to shout out 'squirrel s*it' every time the song came on.
