The problem mostly depends with what version of iTunes you have, and what model iPod you own. Lyrics will not appear on the screen of an iPod mini, but should work with a nano or regular iPod.
Second, make sure you are inputting the lyrics on the music files *through iTunes,* and not a third-party service. You can do this on a PC by right-clicking a file in iTunes, clicking "Get Info," then flipping through the tabs that appear to add lyrics or anything else to your music files.

If the touch wheel isn't working, you might have a serious problem. Try restoring the iPod to its original settings. If that doesn't work, take the iPod back to the Apple store and have a Genius run a test on it. I've had to have mine replace 3 times already because the hard drive was defective.
