A dream is mental activity (thoughts, images, emotions) occurring during sleep, dreams are accompanied by rapid eye movements; hence, they are said to occur during REM-sleep, a period typically taking up 20-25% of sleep time.
When a person is in deep sleep there is no dreaming and the waves (called delta waves) come at a high amplitude about 3 per second. In REM-sleep, the waves come at a rate of about 60-70 per second and the brain generates about five times as much electricity as when awake.

Well your subconscious mind is like a cooking pot. If you have built up emotions, stress, or worries, the"water in the "pot" will start to boil. Dreams are the most effective way to take the lid off and let the steam out. In a dream, anything IS possible, you have freedom to "blow off some steam", so to speak. It's probably what keeps people from killing eachother for a bad word.

We dream for various reasons. Stress can produce dreams. Euphoria can produce them as well. Our brain utilizes dreams to heal and repair itself. Through dreams humans can escape from, or enhance real life situations.
When my friend was murdered, I dreamed about him two times, over two years, near the anniversary of his death. Each time, in the dream, I knew that he was dead yet I stumbled across him alive (once in a hospital morgue). We spent time together, he told me that he was OK and then he ran off with me chasing him. This was my mind dealing with the stress and despair of losing my friend. Each time I felt a little better after "seeing" my friend again after such a length of time.

Nobody really knows.
Some theories are that dreams help re-inforce memory, whilst another is that its your brain de-fragging.
I think its to keep us entertained for 8 hours a night.

While sleeping your brain organizes everything which happened in that day. that means your brain is working very hard. While making this process you see something imaginary. These are what we called dream.
