It's a conditioned reflexive response to outside stimuli.
Since fish are not an intelligent animal they have no idea what fishing line is or what it's used for. Fish are subject to their environment and are wary of things that visibly move towards them and become spooked as a survival instinct. When the line becomes there focal point, it becomes threatening to them and they quickly relocate.

Line shy refers to the fact that when fish see line, they become shy from the bait. They literally follow the visible line to the bait or lure, and then ignore it.
And some people still believe that all animals are stupid.

It's an excuse fishermen use when they can't get fish to bite. It may mean the fish sees the line (or the hook) and won't bite; it may also mean something else about the presentation is lacking; or it might mean the fish just isn't interested in biting.
(I've seen many cases where someone couldn't buy a bite on light line, but when someone else shows up and does something a little different with heavy line, the thick line gets the fish.)
