It's a virtual CD/DVD emulator.
You know how many games require you to put the CD/DVD in while you play? Likewise, some programs will only install from the original CD/DVD. Dameon tools can be used to put all the stuff from the CD/DVD on your hard drive and make it look like it's actually coming from the CD. That way you don't have to always keep the CD/DVD with you to play.

Its a disk immage tool. It can be used for many different things, the biggest use is storing cds/dvds on your hard drive. Lets say for example I have just bought Windows Vista, and I want to make a back up of it to store on my computer, I would make an immage file out of it. I could use Dameon to load this immage file on my computer and it would appear to the computer as it was in its own cdrom. These files extension are typically *.iso, but theres plenty others too (*.bin,*.cue,etc).

Daemon tools is an emulation software. It is use to make a virtual cd drive to use an "image" of a real cd. It is often used for playing computer games without the cd.

It installs a virtual DVD-ROM drive on your computer accessible through My Computer. You can mount CD image files (iso, ccd, etc.) into it and use it like you just inserted a physical CD or DVD into a drive.
