It means there is something in the room that isn't being talked about.

Maybe you have a big family secret/issue that causes everyone to be tense around each other. No one talks about it but everyone is thinking about it. Well that secret is the elephant in the room.

Or you are having an office meeting. The person giving the presentation is talking about increasing producitivty. Yesterday everyone found out there are going to be big lay offs. That is the elephant in the room, no one is discussing it but it's on everyone's minds. It effects what is going on at the time too because who cares about increasing productivity if they are going to be fired.

Or say your sister cheated on her husband and had a baby who is dark brown and they are a caucasian couple. That would be the elephant in the room. No one wants to talk about it but its on everyone's mind.

It is based on the fact that an elephant in a small room would be impossible to ignore."

For example:
My brother got kicked out of high school in the end of November and my extended family of course all found out about it but didn't say anything as not to be rude. When we went to my grandmother's Christmas party in December, the whole family was there and I guess one could say there was an elephant in the room because everyone knew but pretended like nothing happened which needless to say was rather awkward.
