Click on Format
Then Fonts
In the list of check boxes near the bottom, there should be a check box with the words "ALL CAPS" next to it.

Make sure that box is unchecked. If it is, then uncheck it.

Then click the "default" button on the bottom.

You should be good to go

There is a file on your system called "normal.dot" which controls this sort of default behavior. You will find it at:

C:\Documents and Settings\profile\Application Data\Microsoft\Templates

Where "profile" is your profile that you are logged in as. Also the Application Data directory is hidden so don't expect to see it in the folders list. Close all Office products and rename the file to normal.bak then restart Word. At that point I believe Word will operate with the default settings that Microsoft recommends. If there are any problems you can always rename normal.bak back to normal.dot and try something else.

I have this trouble at times and find that the problem is the physical keyboard: somehow the keyboard thinks the Shift key is pressed, even when it isn't. My fix is to hit the key several times. This affects ALL programs in which I have keyboard entry, not just Word.

This sounds different. Odd.

Oh boy... lets see if I can remember this (I don't use MS Office anymore)
Format > Fonts ? > in one of the tabs it'll have "underlined" "overlined" "small caps" "all caps".
Make sure all of them are unselected.
