www.heywatch.com Create a free account, and you can convert 10 videos a month for free. Flash is the smallest format. Only restrictions are your video must be 10 minutes or shorter.

Well, in my opinion, you're going to have to go with some *proprietary* application; avi's (audio visual interleave) is a very generic container. Instead, files encoded to formats such as .wmv (windows media video), .rmvb (real media variable bitrate) and .mp4 (popular with Apple computers) will retain most if not all of the quality of the original avi while practically decimating the file size.
Windows Movie Maker (free download here: http://www.download.com/Windows-Movie-Maker/3000-2194_4-10187903.html) will encode in multiple settings and export as .wmv, but the application is fickle about what videos it will accept.
VirtualDub Mod (free download here: http://virtualdubmod.sourceforge.net/ ) has vast re-encoding utilities, but takes a bit of learning. It's powerful but not incredibly intuitive.
Unfortunately, I can't officially 'endorse' the following application as I have not tried it, but 'Real Media Producer', for encoding to .rmvb, is supposed to be available here: http://redcheek.net/erm/ (if you have them, do your virus/adware scans...and most of the page is written in Japanese because the application is popular among anime fansubbers, but the download link is in English).
Although intended for iPods, this Free iPod Video Converter (http://www.afterdawn.com/software/video_software/video_tools/free_ipod_video_converter.cfm) will convert files to the increasingly popular .mp4 format, which might possibly be one of the best compression formats; the only major drawback of it is that compared to the other formats, .mp4 is fairly new, but VLC Player, Divx, Windows Media Player (with a codec upgrade) among other players will play it back.

jpg should be the best format. Try the free download of Micrografix Picture Publisher. He is so right about avi. I never use it and should have looked at it better. Listen to him.
