It is an example of a "blend word" or "portmanteau word" (from fat and ugly) like 'brunch' from breakfast + lunch or 'motel' from motor + hotel.
However, this word is considered offensive and low class. I would definitely avoid using it. For the most part, I have heard it only on the Tom Leykis radio show which broadcasts from Los Angeles. I've never heard anyone in my own hometown use the word.

It's a way of saying "f***ing ugly"
It's a bigger insult than saying just ugly.
