I have known a few people in this situation & they all have strong tendencies of not being truthful but insisting that they are?

I tend to think that you are right that mentally ill people can do this but am not so sure that it affects just them. I am assuming we meet many people who do this from the person who relates a story and exaggerates it till there is not much truth left to it to people who just plain want attention.
People who drink too much and people with Alzheimer's disease will do this too due to not remembering. When a person does this in this case it is due to the mind trying to make up for what is forgotten.
I DO know it can be a very exasperating thing especially if the person doing it is attacking others with lies. I have known of two such people in my life , a mother and her daughter and they were not nice in doing this as all they wanted was attention and to hurt others. I tend to think it is an acquired trait and it is also a nasty way for a person to live their life.

Lying a lot isn't usually a basic component of the diagnosis of depression or mania - it may just be the person's personality.

Psychosis, on the other hand, which can sometimes occur in depression, mania, or other disorders such as schizophrenia, can make it difficult for a person to recognize/acknowledge reality, and that might lead to lying. The person could be suffering from paranoia or delusions which could also lead to lies.

Lying can be a disease. They probably don't even know they are lying- if they are pathological. My ex-wife is like this. She would tell us something absurd- that we all knew to be false, then she would cry when we called her I liar, because she honestly thoght she wasn't. Look into it.

My boyfriend is like that. He cannot be truthful about anything and he is being treated for depression. Good observation!
