The Canon 85mm f/1.8 costs just $330. Problem solved. Use it between f/2.8 and f/4.
If you want f/1.4, you could get a Canon 50mm f/1.4 for $310. I personally make do with a 50mm lens on a Nikon (with a 1.5 crop factor) but really, the 85mm is better suited.

I just bought the same exact camera and I love it! I also got the Canon EF 28-105 f/3.5 - 4.5 II USM Lens which takes great portrait shots and I am very pleased with it. This lens normally retails over $500.00, but it is on sale at Amazon for$229.00. I would check it out! It has great reviews.

2nd that opinion on the 85mm f/1.8.
Hands down, one of Canon's best portrait lenses. Fast, accurate focusing, beautiful bokeh. One of my frequently used lenses.

Edit: To address shshht's recommendation of the 70-200 f/4L--it also makes a great portrait lens and will give you the added versatility of the tele zoom. The only thing you give up is the low light capability and shallow dof that you get from the 85mm being a f/1.8 lens.

Got $500.00 and want a great Canon Lens for portrait? you are in luck. Canon 70-200mm EF f.4L USM is the answer. You will not be disappointed. Light weight, crispy sharp, silent zoom....
For $500.00 I don't think you can find any other lens could top that.

I assume you mean 500 US $.

Given that you've got a digital SLR your lenses' effective focal length would be 1.6 times (if I remember correctly it's 1.6 times for XT and XTi both, it depends on the sensor size) the 35mm.
So the 80mm would become 125+mm which if you ask me may not be the best for portrait (but it's personal preference to some extent).

My preference for portrait would be about 80mm. So I would suggest you got for Canon EF 50mm f/1.4 it costs around 300 US:

It's effective focal length on your Xti would be 50x1.6 = 80mm perfect for portrait and at f/1.4 it's fast enough. (f/1.2 costs 1200+)

For hottiepot.. => I own a 28-105/3.5-4.5, I bought it for 380 US$ from Berlin 3-4 years back, today it costs about 200-250US$ (see http://www.adorama.com/CA28105AFNU.html). Change your dealer.
