It's a custom to say cheese because it causes the mouth to open in a nice way, kind of smiling, with the teeth showing a little bit but not too much. Not a demand, just a custom.

As others have said it makes you look like you're smiling... although personally I find it's often a very fake smile! I've gotten much better results just asking for a smile rather than cheese, and the best is often taking pictures unexpectedly. Occasionally you'll get someone who just turned away or has their mouth wide open in exclamation or whatever but in general those are the pictures that capture the people at their best, in a natural way. And with digital camera's you can just click 'delete' if you got the wrong moment & try again!

Because it makes your mouth kind of smile if you say cheese but also I think it is a warning that the person is just about to push the button to take the picture so that your not caught off guard.
