God is our parent (and a loving one at that).
Now, think to the kids you know. Think of the ones whose parents gave them everything they wanted. In school, if they didn't do something, their parents did it for them. If they got into trouble, they could stay home the next day to avoid the consequence. They never had to do anything for anything, they never had to suffer anything. The kids I know who had this happen are not fun to be around. They're spoiled, they don't expect to ever do anything and yet expect everything to be given to them, they're irresponsible, and frankly they're not happy, even though they have so much. Parents who are wise and loving will sometimes allow their children to suffer. Especially when it is a natural consequence of the child's actions. Why do normal good parents do this? Because they want their children to improve and be better than they are. Why does God do this? Because he wants us to be better than we are.
Also, with some things such as death: There is life beyond the grave, so death isn't as tragic as it seems (though it is still sad since we will certainly miss the deceased). Many of the difficult things in life are actually not that bad compared to eternity.
I can also go into agency, but it looks like a few others have spoken about that.
Oh and to answer Tom's question. How can he give us free will without allowing us to make bad choices? You're asking a question which contradicts itself. God is bound by laws (yes, though he is omnipotent, there are somethings he cannot do simply because he will not do them). One law he is bound to is that he cannot lie. How can he say he gave us free will when we really are not free to make our own choices? That would be a lie.

Trust in God. God Never Fails. Once there was a man who asked God for a flower and a butterfly. But instead God gave him a cactus and a caterpillar. I often wonder about this myself, so I will be checking back here to see some of the answers. I think though that we were put on earth for a specific reason; almost like being programmed before we got here, and when we have done these things (whether good or bad) we die. So how come a child dies in its mothers womb? Probably to teach that mother a specific less. Very interesting question. I hope there are a ton of answers.

Because we live in a fallen world....Jesus even said that Satan is the king of this world....BUT...God WILL use all things, good and bad for good.....that's where faith kicks in...many times you will never know what the greater good is. Just remember that this world will come to an end so stop worrying about whats happening now and start concentrating on eternity....

Alot of bad things happen.Life is not fair but God is good.I went into my room one day and i felt lower than a dead dog.I said from my heart Jesus please forgive my sins I am a sinner.Come into my heart and when I said that I never knew their was such peace and love that even existed.I am just telling you what happened to me.Jesus saved me.

To put it simple, because we have the ability to chose to do what is good or what is bad.
If Yah had not given us the ability to chose between the two, we would be nothing but robots. He gave us the ability to chose so that He could reward those who chose the good over the evil.
What would be the point of having a brain if we are unabe to use it to make decisions?

Because we do bad things. He is not the one that does it. You do. I do. We all do. I have hurt people by my own choice. God didn't let it happen, I did it by free will.
His love is forgiving us for all the evil we do. Against Him, and against others. He created us perfect, but with freewill. He didn't want slaves, he wanted people to choose him. In order to choose love, hate has to be available.
