Why don't you tell her that mermaids from the waist down look like...fish. Take this oppty to buy maybe a small bowl with a fish and take this as an oppty for a learning experience.
She sounds like a smart girl! If she's this inquisitive, I don't think you should make up answers, you should feed her questions with the liberty of exploration.

I am guessing that she is young and maybe potty training so-it is a good question and shows imagination. I bet she asks this stuff alot-LOL. Ask how she thinks they go. If she can't answer that, tell her that in a mermaid house there is a little bathroom and a potty-just like in her house, and they go potty like she does. I like the taking off the tail thing someone else mentioned-use that, tell her she has to get undressed to potty and they have to take off their tail. Kids get very potty focused when they start that process. My son is very big on the dog going to potty outside!

Probably the way fish do since she's got scales down there!
In the Little Mermaid, she got legs for a time, so maybe they do that.

Ask her how SHE thinks mermaids go to the washroom. She probably already has an idea in mind.
If that doesn't work then tell her that they go the same way fish do.

As the bottom half of them are fish, i suppose they go to toilet the same way a fish would!
