It goes back to the days of the black plague that spread across Europe killing millions.
If someone sneezed in public it was thought that this person may have contacted the plague and that death may be imminent, so in response people would murmer... God bless you, and the person would reply, thankyou.

The polite answer would be thank you. I think people say this just to let the person who said bless you know that you are grateful to them for acknowledging your sneeze.

yes. thank you is the appropriate response. its a pity more people dont do it though.
having said that, while i usually say it if someone sneezes, a co-worker that shares my office sneezes at least 30 times a day, so i just say it the first time, and say to him that it covers every sneeze he does today cause i get sick of saying it.

Yes, thank you is appropriate, or you needn't say anything at all, but if they say what they said on Seinfeld: "you are sooooo good lookin'" , instead of bless you, well a thank you is most appropriate.

Just smile and say thanks. Make sure you cover your nose and mouth when you sneeze and wash your hands after if possible. If not, then use hand sanitizer.
