i agree, tell them you're sorry for their loss and offer a few positive words about the deceased if you can. please don't feel awkward or avoid the person as sometimes they might like someone to talk to, if not let them know you are there for them when they are ready.

One of the best etiquette books is "Miss Manners' Basic Training: The Right Thing to Say". It covers just about every social situation.

Good Grieving is a little booklet that is helpful.

Also, by experience, right after a loved one dies, the family is in shock and just a few words "I am sorry for your loss" is good.
