both. The actual muscle is the gluteus maximus. Then there is a layer of fat surrounding it. You cannot turn fat into muscle, but you can exercise the muscle and build it up. While doing so, you can burn some of the fat by doing cardio exercises. While the muscle is getting bigger and more toned, the fat is diminishing, thus giving you a better view from the back.

Both. Too much fat compared to muscle on the butt will result in the butt sagging or being wide like a smooshed pancake. It'll be somewhat jiggly for sure but it won't have much perk.

The gluteous muscles provide the basic form, but fat can and does get deposited on top of the muscles. And yes, there are certain exercises that can increase the glutes' muscle mass.

It's true that if you exercise, you'll lose your fat and build up muscle, therefore your but will look smaller. That ebing said, if you don't have much of a b*tt, it can't shrink any more than that. It will actually develop your bum, and make it look much better. Honestly, squats and stuff like that are great (see link given above), but biking is just great to make your bum looks round and toned. If you do it every day, even for only 15 mins/day for a month, you'll see changes. That's what I do in the summer, and it always works wonders for me. Then, you can do more. Also, biking also tones your thighs, so the fat will go away, making your legs thinner. Therefore, your bum will look even bigger compared to your thighs.

Both, the ratio depending on how much time you spend sitting on it.
Walking and/or running would be good to increase the muscle part and decrease the fat part. Going up and down staircases may help, too.
