We never use our's in the english language, and in this instance we use it's because we are saying 'it has'. It's can also mean 'it is', but if that was the case here, we would not say it is faded, but it is fading.

This is the correct way to write the sentence as per options offerred.
But I do not follow the Thanks part....I can't find, breeze?

Mcfifi is correct - no comma required before but.

The sentence should read: "That area rug is ours but it's faded."
