Anti-Islamic people often use the following verses to justify the stereotype that Islam is a religion of violence and intolerance, which was spread by the sword. The explanations here were aided by Abdullah Yusuf Ali's commentary on the Holy Quran.
Sura 8.12 "Remember thy lord has inspired the angels with the message. Give firmness to the believers and instill terror into the hearts of the unbelievers. Smite them above their necks and smite the fingertips of them." Sura 9.5 "When the sacred months have passed, kill the idolaters whereever you find them."
Sura 47.4 "When you encounter the unbelievers, Strike off their heads. Untill you have made a wide slaughter among them tie up the remaining captives."
Sura 8 is about a BATTLE - the Battle of Badr - not just some daily affair. A battles take two side to occur. Are you under the impression that while these 'horrid' Muslims were fighting, the enemies were simply standing there like good little peaceful men? Sura 47 was revealed during the first year of Hijrah when the Muslims were under *threat of extinction* by invasion from Makkah.
Sura 9 is interesting. Non-Muslims almost invariably quote verse 5 but leave out verse 4 and 6. Why? Because verse 4 says, "But the treatires are not dissolved with those Pagans with whom you have entered into alliance and who have you subsequently failed you in aught, nor aided anyone against you. So fulfill your engagements with them to the end of their term: for God Loves the righteous."
And verse 6 says, "If one among the Pagans ask thee for asylum, grant it to him so that he may hear the Word of God; and then escort him to where he can be secure."
So basically what has been done above is:
1. The background to each sura was shown. One cannot take a verse revealed for a battle and insist it is if for the daily affairs of Muslims.
2. It was shown how Non-muslims who wish to attack Islam, conveniently leave out verses before and after their quoted verse. Above, I have shown only one of the many examples.

this isnt a teaching of Prophet Muhammad per se..
this was a verse that was revealed to the Prophet through Gabriel and it was a direct order from God.
Every verse in the Quran was revealed right after a certain event, so as to make religion tie up with the daily routines of life.
This verse was meant as a warning to the Muslims at a time when the Arab Christians and Jews of the area were plotting against them, which happened pretty much all the time.
So they were warned. Notice the verse does not include any text that says: stay away from them for life, for ever or for good.
That being said. God was trying to protect the believers from the evils that would result if their trusts were used by the haters of Islam in that era. Everybody pretty much hated Islam back then.
Kinda like the people who hated Jesus and tried to embarrass him publicly through a crucifiction.
Edit: You may find detailed information in one of the most prominent fatwa sites on the internet. Fatwa means religious ruling.

All praise is due to Allah and peace and blessings be upon the beloved Prophet Muhammad. Some of the topics in this surah deal with advice given to all people of the Book (Jews, Muslims, and Christians) from Allah.
This was admonition to the Muslims. Now that the Muslims had become a ruling, body, it was feared that power might corrupt them. At this period of great trial, Allah had admonished them over and over again to stick to justice and to guard against the wrong behaviour of the predecessors, the people of the Book (Jews and Christians). They have been enjoined to remain steadfast to the Covenant of obedience to Allah and His Messenger (pbuh), and to observe strictly their commands and prohibitions in order to save them-selves from the evil consequences which befell the Jews and the Christians who had violated them. They have been instructed to observe the dictates of the Holy Qur'an in the conduct of all their affairs and warned against the attitude of hypocrisy.
It is also admonition to the Jews and the Christians. As the power of the Jews had been totally weakened and almost all their habitations in north Arabia had come under the rule of the Muslims, they have been warned again about their wrong attitude and invited to follow the Right Way. Ath the same time a detailed invitation has also been extended to the Christians. The errors of their creeds have been clearly pointed out and they have been admonished to accept the guidance of the Holy Prophet (pbuh).
We should all do our best to take this advice from Allah, starting with myself and all MUSLIMS in general. By this i mean to stick to justice and obedience. We cannot give the other people of the Book the good example and the true beauty of Islam unless we take this advice from Allah and follow the guidance of the Prophet (pbuh). Allah knows best.

"And when the sacred months are passed, kill those who join other gods with God [i.e. moshrekin.] wherever ye shall find them; and seize them, besiege them, and lay wait for them with every kind of ambush: but if they shall convert, and observe prayer, and pay the obligatory alms, then let them go their way, for God is Gracious, Merciful."(Quran 9:5)
And as for Christians and Jews who rejected him he has this to say:
"Make war upon such of those to whom the Scriptures have been given and believe not in God, or the last day, and who forbid not that which God and His Apostle have forbidden..."( Quran. 9:29)

This is only in the case of war Muslims should not be loyal friends to them and betraying Muslims
Other time , Muslims allowed to marry them and eat their food because they call God name on it.

seriously though.. I think it means that Christians and Jews will inter fear in a Muslim's beliefs. So they should not be friends with them for they will steer them away from Allah.
I don't know...just a guess!

The same reason that the old testament teaches christians to purge other religions, and in some respects, the new testament line "love they neighbour" actually means "love thy fellow christian" (or fellow jew, depending on how its translated.
