Forget all the above. If you want a really nice finish, you will need to get all existing nasties off the wall, apply uni-bond adhesive to the wall and skim the wall using Thistle plaster, then use water based white paint to seal the wall and paint with your desired top coat.

I go along with removing that one piece of dry wall and replace it with a new piece. In the long run it will be easier and faster and less frustrating than trying to save the old section.

Find a friend that is slightly familiar with dry wall or get a book from the library, better yet Google DRY WALL REPAIRS.

You didn't say the actual size but the most dry wall you should need is 1 sheet, plus seam tape, dry wall screws (less than 50)
Plus the mud and a putty knife to fill the seams and the screw holes. This is your best chance for having it look the same for painting.

Have fun.

Scrap of carefully with a wood chisel. Fill any holes in with poly filler. Use a watered down emulsion paint to give a base coat to paint over.

Nothing is ever easy in home remodeling. The best thing to do is remove the drywall and replace it. You are not talking about a big area, so it won't be too expensive.
