Arigatou (a-lee-ga-to-oo) (this should only be used with freinds or people who are younger)

Formal (You can use this on someone who is the same age as you) : Domo arigatou gozaimasu

very formal (someone older) : Domo arigatou gozaimashita
or arigatou gozaimasu or arigatou gozaimashita

Whichever you feel best suits the situation.

The answer is "arigatou" (ありがとう), but when you want to be polite, you can say "Arigatou gozaimasu" (ありがとうございます).
