They get auctioned. You can get a big box of confiscated knives for a really cheap price at some website, if you are so inclined.
FYI: You're allowed to keep knives with you on your trip (you can bring them aboard the aircraft) as long as the blade is less than 4 inches long.

Contraband is confiscated. Goods on which duty are deemed to be payable are released when payment is made. Goods confiscated are usually sold at auctions. The exchange & Mart have a list of venues.

Usually they are auctioned or destroyed. If you have knowledge of an act such as the one you describe, you need to report it to the British Airports Authority (if in UK)
