They see color just fine. Their subjective perception is that things don't seem as colorful. More of a metaphor.

It's an expression that's used for someone who is depressed. When people get depressed, our outlook on life is... grey. It doesn't mean that we actually see in only black and white, we still see in colour just fine, but our outlook on life is rather grey. There's also the saying about depressed people only seeing blue; which would be a "blue mood".

Unless they have some type of color blindness, even depressed people see in color. I think the seeing gray thing is more a mood type of description than anything else. The persons outlook in life. "Grey" meaning "bleak".
