I have a HD-DVD drive for my XBOX and they recently upgraded the system to output at 1080p. My TVs panel is 1366x768 pixels. Is it better to set it to 1080p and have the TV downscale the image or 720p and have the TV upscale the image?

There is no technical advantage one way or the other. The native resolution will be scaled to 720P (not 768). The question is whether the XBox or the TV has the better scaling software. Try it both ways, and decide for yourself.

Its never a good idea to send out a higher resolution signal than what the TV can handle, there will be some instances where the television doesn't recognize the signal properly and you may get an error on screen saying "No signal." Because your TV is essentially a 720p set it is best to set the resolution to 720p on the HD DVD player so that there are no communication issues. With the format still being new and many movie producing companies using different formats for encoding you will run into the problem sooner or later with the TV and HD DVD not communicating if you have the resolution too high.

I do training nationally for numerous electronics companies and a major cable company and this has been a big topic for many of them.

Use what is native to the tv, its not wise to force the tv to rescale when its not needed. 720p all the way.
