a setup file... is made or created whenever a certain application or software is developed. It is automatically generated to combine and synchronize the installation of a certain software.

Another way of understanding a "setup file" is to imagine installing a new television in the living room (or your bedroom if you insist). Instead of outright placing the television in the room, why not prepare the necessary item for the TV (Is the power outlet near?, Enough space for proper operations?, any nearby cable to receive the radio signal?, and would it fit well in the room?).

The same thing with the setup file, it will check if your computer has the correct specification for it to run the program efficiently (Is there enough space in the hard drive?, sufficient memory and processor power for it to run?)

setup.exe is just a renamed install.exe example install_windows_xp.exe is the microsoft windows xp installer program.
