Connecting your bones together are joints and in the joints there is fluid, called synovial fluid, and as your hands (or any part of your body) moves and stretches gas from the fluid gets into these joints, like little air bubbles in your soda that floats to the top. When you put pressure on the joints (like cracking your knuckles) you are just popping those little air bubbles, which is the "pop" you hear.
There is evidence of increased mobility in joints right after popping. When joints are manipulated, tendon are stimulated and the muscles surrounding the joint are relaxed. This is part of the reason why people can feel "loose" and invigorated after leaving the chiropractor's office. Backs, knees, elbows and all other movable joints are subject to the same kind manipulation as knuckles are. Contrary to popular belief it doesn't cause arthritis.

Your nucleaic acid. It builds up in your joints/knuckles and so when you go to pop your knuckles it makes that sound. Also when you pop your knuckles it is releasing the nucleaic acid and allowing it to flow along, so in some ways cracking/popping your knuckles is an ok thing to do.

Not sure what makes the noise but my Chiropractor said it's not bad for you like the old wived tale. People just say that because they don't like the noise.
