The employee with the fake number will presumably receive a W-2 form like any other employee, but it will have the incorrect SSN number. The taxpayer (legal or not) is given an ID number by the IRS that they will use only to file the tax return. They send in a 1040 tax return, attach the W-2's, and the IRS makes sure that their account is corrected and that their tax is shown as paid. (Even though their immigration status does not allow them to be here, they are still required to pay US taxes).

So, the tax money goes to the IRS, an illegal alien pays his taxes, and it all comes out, at least for tax purposes.
