Many things can and do happen when we dream.
1) The subconscious has the opportunity to come out and play. Surrealism can result both in the form of a nightmare and a pornographic display of our desires.
2) As the conscious mind is temporarily taken out of the picture, we are also open to the influences of exterior entities both good and bad. We can have visions as a result, see past lives, and be given precognition.
3) We can ask ourselves a question prior to sleep, let the subconscious mind work on it while we sleep, then wake with the answer.
Dreaming, in all aspects, can be a useful tool for those brave enough and wise enough to venture into that realm.

F.W. Hildebrandt wrote in 1875, "Dreams help us to inspect those hidden depths of our existence which are mostly beyond our reach during our waking hours. Dreams bring us such refined insight into self-knowledge and such revelations of half-conscious dispositions and powers that on waking up, we may well admire the Sharp-eyed demon that helped us find the hidden plot. It depends on lots of things... mainly what the dream itself is like.
If it's a mucked up combo of things that you've seen or talked about recently (that day) then it's probably just your brain sorting things out... you've overloaded it so to speak. ;)
If it's something appearingly unrelated to daily life (ex: the falling dream, the monster under the bed dream, etc.) then it's probably your brain's way of helping you understand some of your subconscious emotions by putting them into pictures for you.
The brain is so complex, it's hard to tell really, but the bottom line in my opinion is that it's when your subconscious takes over since the rest of your body's senses are resting.

Neural synapses in the pre frontal cortex start to fire as they do when you're awake and your brain is fooled into thinking the events in the dream are real. Blood pressure rises, males get an erection and many different hormones and chemicals are secreted into the brain.
