Explain why you don't want to be with her. Say it calmly and sincerely. Imagine how you would want to be turned down. Be prepared for her to cry or beg you, but just be firm and nice. It's not going to be the end of the world for her, but remember that her feelings will be hurt.
And if you want to be friends, tell her. But be prepared to give her space for a while, let her heart mend. She might be confused if you turn her down but you're acting like nothing happened.

Their is no "nice" way. The best way is to tell them what really going on; and tell them that it is just not the right time.

Keep your distance and she'll take the hint. If she asks to do stuff, just say you are always busy and that hint works too.

tell her u like her as a friend, build her up, make her feel she is a nice person, but just tell her u already are seeing someone. tell her u are flattered by her interest in you.
