When Irish people use the expression, they usually refer to their fellow countrymen/women in the context of typical behaviour.

Somebody who doesn't like the food in a restaurant, but does not complain until they paid and are outside, for instance, is acting "like a (real) Paddy".

Another possibility is that people are referring to a popular brand of Irish whiskey named "Paddy".

In Ireland the nickname is not considered to be very insulting, whatever the dictionaries say.

Paddy is short for Patrick which is a popular name for Irish males as the Patron Saint of Ireland is St. Patrick.

Many poeple use the word 'paddy' when talking about Irishmen. For example 'We had a paddy in here the other day and he drank 20 pints of Guinness'.

It is used in an affectionate way, i believe.
