There is a maximum weight allowed based on height. If you are over the weight limit, they do a body fat analysis based on neck and waist measurements if you're male or wrist, hips, and waist measurements (I think) if you're female. I'm not so sure about the female measurement locations, but since they're built differently (and thankfully so) they store fat differently.
They take these measurements and run it through a formula to give a body fat percentage. This way, if you're, say, 20 pounds overweight and it's all muscle, you can still get in.
The Air Force has the most strict weight allowances because their Basic Training isn't as physically demanding as the Army, Navy, or Marines. Not knocking the AF, they just have different standards.
The weight requirements are there so that overweight (and underweight) people don't enlist and get hurt in Training or die. You want to be in the best shape you can be for Basic Training or Boot Camp because of the tremendous (and I'm not exaggerating) mental and physical stress you'll be under.

As of Nov 06 there is a new weight standard for the Army. You are able to enlist being overweight, yet you have six months to lose the weight or you will be kicked out, with no college pay and they will take any bonus you may have received.
