Try to take in a Broadway show. It can be expensive, but there are also ways of cutting the cost. If your children have school IDs (no matter how young), you can get $20 tickets to see Tarzan if you are willing to wait in line. There is also the TKTS booth that sells half-price tickets.
Chinatown would be fun if you and the kids are into Asian culture and food. The shops are generally pretty cheap (and you can usually haggle the prices) and there are so many Chinese, Japanese, Thai, Korean, Vietnamese restaurants you'll have a hard time deciding. Little Italy is also very fun, and is located right next to Chinatown.
For the kids, a trip to FAO Schwarz might be required. I believe it's around 59th Street. You can look it up online. And while you're there, you should definitely go to Central Park. There's a zoo there, and the admission is pretty reasonable, and you could even take in a long walk around the park, seeing its many areas.
The Met would be good for kids interested in art. It has everything from Ancient Egyptian art to Modern Art, and even a Costume Institute. Admissions are suggested donation, so you can pay whatever you feel comfortable paying to get in. They won't turn you away.
Avoid eating in chain restaurants in Times Square. Their menus are limited, and the prices are higher than they'd be elsewhere. Head downtown (Union Square and below) for good, affordable food.

Stay in a hotel, and visit Rockefeller Center (all kinds of Christmas sights, like the famous tree & ice rink), Macy's, and Central Park. NYC is great this time of year. Here is a link for hotels: http://www.nyc.com/hotels/
