Well first of all Hebrew and Arabic are the primary languages in that region. It isn't clear which language was used first as I think both have been prevalent in that region for so many years. English is also becoming more universal as well in these modern times as many countries also speak it as a secondary language due to it's necessity in the business world. They do not speak to each other and if they do it is probably in their common language for example Israeli probably talks in Hebrew and Palestinians probably talk in Arabic because the language is a definition in itself that the person comes from either community but Palestinians as a rule know Hebrew and they refuse to speak it.
You could compare this to english speaking Americans and Spanish _Mexican speakers. Many english Americans know Spanish but refuse to speak it unless they wish to communicate with a mexican. And vice versa.

Most likely English or French. In linguistic terms it's called a "lingua franca", meaning a common language used between two groups of people whose native languages are different.

Or they speak Aramaic, which is the street-language of Hebrew. Hebrew-Hebrew is more like the religious language while Aramaic is more of the conversation-language, but they are essentially the same language but just used in different situations.

When an Arab meets an Israeli in Israel (say, inside Jerusalem) they generally speak Hebrew.
