Maybe your pup should not be outside with out supervision?
He is bored and is digging to help stimulate his mind.
Dogs who lack exercise and something to do often dig or chew or try to escape to have someting to do.
More walking and play time to burn off some of the excess energy and he should be crated inside when you are not able to supervise him.
Electric fencing works well but requires training with the dog to get them to respect it and if it is the wire above ground type it is illegal in most cities. The underground invisible type is fine but takes some training work.

Dogs get bored and that may be what is happening. You may do better to get one of those outdoor kennel jobs for when you want him to get some sunshine, rather than a chain. Your pup may very well be digging when he sees the other dog running around because he is lonely and wants to be with the other dog.
Can you let him be an indoor dog? If you go somewhere instead of putting him on a chain you could leave him in a Kennel Cab and not have to worry about him getting hurt trying to escape or if he were to get out from jumping the fence.
It is important for dogs to get out of the yard and house everyday at least once a day for a good walk. Dogs are social creatures that need that stimulation even when they have a yard. Also, you might want to make regular trips to a dog park where you pups can run off leash with the pack. They will love you for it. Just make sure they are socialized around other dogs first.

The obvious solution would be to not let your dog in your yard unsupervised. It sounds like your dog needs a lot more excercise. Take him for long walks (about 2 hours)before letting him in your yard. That way being in the yard will be more of a relaxing time rather then a "AAAAAAHHHHHH....HAVE TOO MUCH ENERGY MUST DO SOMETHING!!!...oh look a fence..."
if you don't have the time, maybe a treadmill?
Put poops in the holes he digs and cover them over with a little dirt. that will stop him from digging.

You can purchase an electric fence system for less than $30 dollars. Check a hardware or feed store. I use this in the yard where I'm renting. Attach the clips to your fence about 18-24" above the ground. This will prevent the dog from going over or under. One zap is all it takes. Make sure you get a low voltage box as the first one I purchased was too strong and killed a squirrel.

put a electric wire close to the ground and up high on the fence. i had a border collie that would dig under the fence and climb it. after we but the electric wire up he stopped. at least until he figured out how to unplug the cord on the side of the house

How about training and not leaving the dog alone in the back yard unsupervised. Dogs do bad things in the yard when they are bored and lonely.

you might want to put him some where so that he is able to reach you r other dog and run beside the other dog then his attention will be on the other dog so you might want to try a longer chain.

DO NOT TETHER YOUR DOG! This will cause many mental issues for your dog, not to mention it makes him vulnerable to wildlife, yes even in the city. You must teach this, and until you have taught your dog fully you must put up higher fencing, even temporary fencing is fine.
