It's called "twirling". It is in their nature to do it. Before they were domesticated, dogs did this to "pat down" the area and make it comfortable before they lay down. It also made snakes (if there were any in the area) crawl away.

Even now, our dog twirls around the leaves before he lays down.

My dogs even flatten out their beds before they lay on them.

In the natural habitat, dogs would do this to make sure that there is not anything dangerous around them. By turning in circles, they can smell all the different smells around them, and make sure that they will be save when they go to bed. Plus, It is their instinct.

It is an instinct from wild dogs, to make sure there are no stones or sticks in the bed..

It is from when they lived in the wild. They do circles to make sure that they won't lay down on another smaller animal.
