Fairy cakes are cupcakes. Fairies are generally very small creatures so a cupcake to them would be the same size as a regular cake to us humans.

Now days, its the sparking frosting on the small cakes.
I suppose the origin is from "tea time" and tea with cakes outside in the sitting tables. A clever way to get the children to eat the cakes, at that point were only sweetened with dried fruit. It was a "magical" item.

actually, lore has it you are supposed to leave out cakes and other sweet items so the Fairys don't get upset with you and cause you grief.

You cut the top off to put icing on, then cut the piece in half, put it in the icing, and it makes the fairy wings!

hmmm I dont know but you could tell them that the inventor of the recipe was mr.Fairy, or if they are young enough you could say that the fairies came up with the receipe and so named them after themselves.
