Tell her your flattered and it is cute but it makes you feel bad because you know it is wrong and it places your mind away from your wife and she deserves better than that. Your sister-in-law is either your brother's wife or your wife's sister. Either way, getting involved would have serious negative consequences for you. Nothing wrong with a little flirting, it makes life interesting. However, never give even the slightest thought to actually doing anything beyond talking to her at public family events. Don't try to see her or talk to her outside of the family gatherings or it will send a wrong message to everyone who becomes aware of it. If she makes any kind of a move on you, tell her that you are flattered, but you would never think of breaking your marriage vows.

Make sure that you are positive she is flirting with you. Some people are really big flirts and don't even know they are doing it. See if she acts that way with other men. You wouldn't want to say something to her and then be wrong and offend her. Plus then you will be on bad terms with your brother. Once you are sure this is whats going on, you have to tell her. Pull her aside in private and tell her she needs to stop and its not appropriate, also that you want nothing to do with that kind of situation. And if she doesn't stop, then you are going to have to talk to your brother and see if he can do anything.

Nothing will come of it as long as you hold your ground. The only thing that will ruin your marriage is your actions. If she does something inappropriate or draws the line that is when you should say something. For now I would stay status quo because no harm will be done as long as you stay smart.
