I agree - do NOT upgrade frmo 98 to XP. Backup your data and reinstall. Yes, it COULD work. But in my experience (over 12 years and dozens of installs/upgrades like this) about half the upgrades from 98 to XP or 98 to 2000 (XP and 2000 are similar, technologically speaking), will have problems - some minor, some major, many weird and difficult to resolve.
Try it if you like, but don't expect it to be a smooth trouble-free experience once done unless you install from scratch.

You can install the new system without overwriting your old files. Just tell it NOT to format your hard drive when it is installing.
This will replace the Windows system, so the programs you installed will no longer show up on the system, but all the files are still there! Just reinstall the programs you want.
I highly recommend, however, that you replace your old file system entirely. That is because Windows 98 uses a hokey old file system called FAT32, which is not good to use anymore. With XP, you can choose to make the system NTFS, which will improve performance. Just back up your files onto a disk or another computer and load them back when you are done installing the new system.

Im not to sure about that, logcially your data should still be thre, but i would back it up on a dvd just incase. however im guessing there should be an option for a fresh install (which will clean out your pc or update which should just update the OS :s not to sure though

back up your files on your computer and burn them to a cd and then you should be able to update to windows xp and then reinstall the files that you burned to the cd and that should work

Only the aesthetics is changed amongst other things. All your files will be there as far as i know for just "upgrading" you pc. There is nothing to worry about..
